How Much Can You Deduct?

The tips deduction has a flat cap and the same phase-out rules as overtime:

Deduction Limits

Maximum deduction (all filing statuses):$25,000
Phase-out starts (single/MFS/HoH):$150,000 MAGI
Phase-out starts (married filing jointly):$300,000 MAGI

Phase-out Example

Single filer with $160,000 MAGI and $25,000 in tips:
• Over phase-out by: $160,000 - $150,000 = $10,000
• Reduction: $10,000 ÷ $1,000 × $200 = $2,000
• Final deduction: $25,000 - $2,000 = $23,000

What Types of Tips Qualify?

✅ Qualifying Tips

  • Cash tips - Direct customer payments
  • Credit card tips - Added to bills
  • Shared tips - From tip pooling
  • Service charges - Distributed to employees
  • App-based tips - DoorDash, Uber, etc.
  • Holiday bonuses - From customers

❌ Non-Qualifying Income

  • Regular wages - Base hourly pay
  • Employer bonuses - Company-paid bonuses
  • Commission - Sales commissions
  • Service fees - Kept by establishment
  • Gift cards - Non-cash gifts

💡 Important: Reported vs. Unreported Tips

Only reported tips that appear on your tax documents qualify for this deduction:

  • Tips shown on Form W-2 (if you're an employee)
  • Tips reported on Form 1099-NEC (if you're independent contractor)
  • Tips you reported to your employer throughout the year

Note: You cannot claim a deduction for unreported tips, as they were never included in your taxable income.

Reporting Requirements

For Employees (W-2 Workers)

Your tips should be reported in the following locations:

  • Box 1: Total wages including tips
  • Box 7: Total tips reported to employer
  • Box 12 (Code "OBBBT"): Tips eligible for OBBB deduction

For Independent Contractors (1099 Workers)

Your tips will be reported as:

  • Form 1099-NEC: Tips as non-employee compensation
  • Form 1099-MISC: Tips in certain circumstances
  • Schedule C: Report tips as business income, then deduct on Schedule 1-A

⚠️ Missing Tip Reporting?

If you received tips but don't see them properly reported on your tax documents, contact your employer or the company that paid you. They may need to issue corrected forms to include OBBB tip reporting.

How to Claim the Tips Deduction

Step 1: Gather Your Documents

  • All W-2s showing tip income (Box 7 and Box 12 code "OBBBT")
  • All 1099-NEC or 1099-MISC forms showing tip income
  • Records of tips you reported throughout the year

Step 2: Complete Schedule 1-A

Enter your qualifying tip income on Line 2 of Schedule 1-A (OBBB Deductions).

Step 3: Apply the $25,000 Cap

If your total tips exceed $25,000, enter the cap amount. If below, enter the full amount.

Step 4: Calculate Phase-out (if applicable)

Use the income phase-out worksheet if your MAGI exceeds the threshold for your filing status.

💡 Pro Tip: If you work multiple jobs that involve tips (e.g., restaurant + rideshare), combine all qualifying tip income, but stay under the $25,000 cap.

Real-World Examples

Example 1: Restaurant Server

• Annual base wages: $15,000

• Annual tips reported: $28,000

• Total income: $43,000 (under phase-out)

OBBB Deduction: $25,000 (capped)

Tax Savings: $25,000 × 12% = $3,000

Example 2: High-Income Bartender

• Annual base wages: $40,000

• Annual tips reported: $50,000

• Total MAGI: $180,000 (single, over phase-out)

Phase-out reduction: ($180,000 - $150,000) ÷ $1,000 × $200 = $6,000

OBBB Deduction: $25,000 - $6,000 = $19,000

Tax Savings: $19,000 × 24% = $4,560
